What is the accrual ratio?
The accrual ratio measures how much of a company's earnings come from accounting accruals rather than cash. Analysts use it to screen for earnings quality. A lower ratio usually means profits are backed by cash collections, while a higher ratio means more of the bottom line depends on non-cash adjustments. Net income is the starting point for the cash flow version. Net operating assets (NOA)
Both accrual ratios scale the numerator by average net operating assets. NOA is operating assets minus operating liabilities. Operating assets include receivables, inventory, and property used in the business. Operating liabilities include payables and accrued expenses tied to day-to-day operations. Financing items such as long-term debt are excluded so the ratio focuses on the operating side of the balance sheet.
Average NOA is the simple average of beginning and ending NOA for the same reporting period. With beginning operating assets of $3,000,000, ending operating assets of $3,500,000, beginning operating liabilities of $2,000,000, and ending operating liabilities of $1,750,000, beginning NOA is $1,000,000, ending NOA is $1,750,000, and average NOA is $1,375,000.
Balance sheet accrual ratio
The balance sheet accrual ratio compares the change in NOA to average NOA. It uses only balance sheet figures, so you do not need the cash flow statement for this version.
In the example above, the change in NOA is $750,000. Dividing by average NOA of $1,375,000 gives a balance sheet accrual ratio of about 0.5455. Research linked to Richard Sloan and later balance-sheet work treats higher values as a warning that reported earnings may be less sustainable.
Cash flow accrual ratio
The cash flow accrual ratio defines aggregate accruals from the income statement and statement of cash flows, then scales that amount by average NOA.
With net income of $1,500,000, operating cash flow of $500,000, and investing cash flow of $100,000, aggregate accruals are $900,000. Dividing by average NOA of $1,375,000 gives a cash flow accrual ratio of about 0.6545. The cash flow version highlights how much of net income is not explained by operating and investing cash flows in the period.
How to read the result
Neither ratio is a pass-or-fail audit test. They are relative screens. Ratios below 0.30 often suggest stronger cash backing. Values between 0.30 and 0.60 are moderate. Values at or above 0.60 warrant a closer look at revenue recognition, working capital swings, and one-time adjustments.
