Free Cash Flow to Firm (FCFF), commonly referred to as unlevered free cash flow, represents the cash generated by a company's core operations that remains available to all suppliers of capital after funding operating expenses, working capital requirements, and essential capital investments. These capital suppliers include common equity holders, preferred shareholders, and debt lenders alike.

Unlike net income, which reflects accrual accounting decisions and deducts debt financing interest, FCFF isolates the operating cash-generating capability of the enterprise regardless of its financial leverage or debt structure. Three Approaches to Calculating FCFF

Depending on which corporate financial statement you are reviewing, corporate valuation analysts determine FCFF using three mathematically equivalent methods: starting from operating income (EBIT), net income, or operating cash flow.

1. The EBIT (Operating Income) Method

This is the standard approach used in corporate finance and M&A valuation. It begins with operating earnings before interest and taxes, adjusts for hypothetical taxes on operating profits (NOPAT), adds back non-cash depreciation, and subtracts ongoing investments in fixed assets and working capital:

  • D&A: Depreciation and amortization of tangible and intangible assets, added back because it is a non-cash expense.
  • ΔNWC: Change in non-cash net working capital (Current Operating Assets minus Current Operating Liabilities).
  • CapEx: Capital expenditures required to replace, modernize, or expand physical equipment and facilities.

2. The Net Income Method

When working from the bottom line of an income statement, you start with accounting net income and add back net interest expense on an after-tax basis to neutralize the impact of debt financing:

Because interest expense was already deducted to arrive at net income, adding back Interest × (1 - t) restores the cash that would have been available if the business carried zero debt.

3. The Operating Cash Flow (CFO) Method

Under US GAAP, cash flow from operations (CFO) already accounts for net income, non-cash charges, and working capital shifts. However, because operating cash flow reflects interest expense deductions, the after-tax interest must be added back before deducting capital expenditures:

Why is FCFF referred to as unlevered cash flow?
FCFF is unlevered because it measures the cash generating power of the business independent of its capital structure. Whether a firm is 100% equity-funded or 70% debt-funded, its FCFF remains unaffected because interest expense is either excluded (in EBIT) or added back on an after-tax basis (in Net Income or CFO).
Why must interest expense be multiplied by (1 - Tax Rate)?
In most tax jurisdictions, corporate interest payments are tax-deductible expenses that create an interest tax shield. Because interest reduces taxable income, the actual cash cost of debt to the business is Interest × (1 - Tax Rate). To properly restore the cash stream that would exist without debt, only the net after-tax interest is added back.
What discount rate should be used when discounting FCFF?
Because FCFF belongs to all capital providers, it must be discounted using the Weighted Average Cost of Capital (WACC). Discounting FCFF at WACC yields Enterprise Value. To reach Equity Value, analysts subtract total net debt and minority interest from Enterprise Value.
Can FCFF be negative while accounting net income is positive?
Yes. A rapidly expanding company may report positive net income while consuming vast amounts of cash for large factory investments (CapEx) or rapid buildup of inventory and accounts receivable (working capital). In such cases, cash outflows exceed operational generation, resulting in negative FCFF.
How does a change in working capital affect FCFF?
Working capital investments tie up liquidity. When current assets like inventory or receivables expand faster than current liabilities like accounts payable, cash is absorbed, reducing FCFF. Conversely, when working capital shrinks, trapped cash is released back into the business, increasing FCFF.
